How Auto Leasing Works: A Guide to Lease Mathematics

When leasing an automobile, you are not buying the whole car. Instead, you are paying for the estimated depreciation of the vehicle over the lease term, plus a finance charge (rent fee) assessed by the leasing company, and monthly sales taxes.

Depreciation Fee

Depreciation represents the loss in vehicle value between the Net Capitalized Cost (price after down payment/trade-in) and the contractual Residual Value at lease conclusion, divided evenly across the term.

Money Factor vs. APR

Lenders quote lease interest as a Money Factor (fractional decimal). To convert a Money Factor to standard APR, multiply it by 2,400 (e.g. 0.001625 × 2,400 = 3.90% APR).

Residual Value Importance

A higher residual value percentage results in a lower monthly lease payment because the vehicle retains more value, minimizing the portion of depreciation you are required to pay.

Auto Lease Calculator — Frequently Asked Questions

Q1 How is a monthly auto lease payment calculated? ▾

An auto lease payment consists of three core components: 1) Monthly Depreciation = (Net Capitalized Cost - Residual Value) / Lease Term; 2) Monthly Finance Charge (Rent) = (Net Capitalized Cost + Residual Value) × Money Factor; and 3) Monthly Sales Tax applied to the base payment.

Q2 What is a Money Factor and how do I convert it to APR? ▾

The Money Factor (lease factor) is the interest rate formatted as a tiny decimal used by leasing companies. To convert a Money Factor to an equivalent APR percentage, multiply it by 2,400 (e.g., 0.001625 × 2,400 = 3.90% APR).

Q3 What is Residual Value in a car lease? ▾

The Residual Value is the projected fair market value of the vehicle at the scheduled conclusion of the lease term. It is set by the leasing company and represents the purchase price if you decide to buy the car at lease end.

Q4 Should I put a large down payment on a car lease? ▾

Financial experts generally advise against large lease down payments (capital cost reductions). If the vehicle is totaled or stolen early in the lease, your insurance and GAP coverage pay the lender, but your upfront down payment is typically lost.

Q5 Is leasing cheaper than buying with an auto loan? ▾

Monthly lease payments are usually lower than auto loan payments because you only pay for the vehicle depreciation during the 2–4 year term rather than the entire purchase price. However, leasing creates an ongoing payment cycle with no equity ownership at the end.
