Tax Rules & Distribution Strategies During the Payout Phase
When entering the payout phase, understanding whether your annuity is qualified (funded with pre-tax dollars) or non-qualified (funded with after-tax dollars) is essential for calculating net spendable retirement cash flow.
Qualified Annuities
Funded with pre-tax dollars (such as an IRA or 401k rollover). The entire periodic payout (both principal and interest) is taxable as ordinary income and is subject to Required Minimum Distribution (RMD) rules starting at age 73/75.
The Exclusion Ratio
For non-qualified annuities funded with after-tax money, the IRS Exclusion Ratio treats a portion of each monthly payment as a tax-free return of principal, while only the earnings portion is subject to ordinary income tax.
10% Early Penalty
Distributions taken before age 59½ may trigger an IRS 10% early withdrawal penalty on the taxable earnings portion, in addition to standard income taxes, unless an exception (such as substantially equal periodic payments under Rule 72t) applies.

Annuity Payout Calculator — Frequently Asked Questions
Q1 What is the difference between Fixed Length and Fixed Payment annuity payout modes? ▾
Fixed Length mode specifies the exact duration you want your annuity to last (e.g., 10 or 20 years) and calculates the maximum periodic check (e.g. monthly) you can withdraw until the balance reaches zero. Fixed Payment mode specifies the exact dollar amount you want to withdraw each period and calculates how many years and months your balance will last before running out.
Q2 What happens if my withdrawal amount is less than the interest earned? ▾
If your periodic withdrawal is less than or equal to the periodic interest earned (PMT ≤ Principal × Interest Rate), your principal balance never depletes. The annuity functions as a perpetuity and will last indefinitely, preserving your original principal intact for heirs or future needs.
Q3 How are non-qualified annuity payouts taxed under the IRS Exclusion Ratio? ▾
Non-qualified annuities (funded with after-tax money) benefit from the IRS Exclusion Ratio. Each periodic payment is split into two components: a non-taxable return of your original principal investment and a taxable earnings portion subject to ordinary income tax rates.
Q4 Are there penalties for taking annuity payouts before age 59½? ▾
Yes. Unless an IRS exception applies (such as disability, death, or annuitizing under a Substantially Equal Periodic Payment / Rule 72(t) schedule), withdrawing funds before age 59½ triggers a 10% IRS early withdrawal penalty on the taxable earnings portion in addition to regular income tax.
Q5 What is the difference between Annuitization and Systematic Withdrawals? ▾
Annuitization permanently converts your lump-sum into an irrevocable stream of guaranteed periodic payments for a fixed period or for life, transferring investment and longevity risk to the insurance provider. Systematic Withdrawals allow you to pull periodic amounts while retaining ownership, liquid access, and control of the underlying investment balance.
